Key takeaways
- The UAE corporate tax GAAR lets the FTA counteract a tax advantage when an arrangement lacks a valid commercial reason and tax was a main purpose.
- Both tests must be met, and in any dispute the FTA has to show its adjustment is just and reasonable.
- Free zone income, charges between group companies and businesses split under the Small Business Relief line are where questions usually start.
What is GAAR in UAE corporate tax?
GAAR is the general anti-abuse rule in Article 50 of the UAE Corporate Tax Law. It lets the Federal Tax Authority counteract or adjust a corporate tax advantage that a transaction or arrangement was built to obtain, whatever its legal form.
Two conditions apply. Both must be reasonably concluded from the circumstances. The arrangement lacks a valid commercial or other non-fiscal reason reflecting economic reality. And obtaining a tax advantage the law did not intend was a main purpose, or one of them.
Tax efficiency on its own is fine. A free zone company set up where your clients and contracts already sit is a commercial choice, and the lower rate simply follows from it.
The law reads “advantage” widely. A refund counts. So do less tax payable, paying later, and escaping a duty to deduct or account for tax.
Commercial reason or tax-driven arrangement
The same legal step can sit on either side of the line. What moves it is whether the business behind it matches the paperwork.
| Arrangement | Reads as commercial | Draws GAAR questions |
|---|---|---|
| Free zone company with mainland clients | Staff and contracts sit in the free zone, the work is delivered from there, and mainland income is tracked against the qualifying income rules | Mainland contracts moved to the free zone company on paper while the work and decisions stay on the mainland |
| Charges between group companies | A real service, priced at arm’s length and backed by an agreement and evidence of delivery | Circular management or licence fees that move profit towards the lower rate with little delivered in return |
| A second company | A new activity with its own customers and staff, and a separate bank account | One business split across companies so that each stays under the AED 3 million Small Business Relief line |
| A loan from a related party | Funding for an operating need, at terms an outside lender would offer | Borrowing from a related party to pay a dividend, then deducting the interest |
The law lists what the FTA must weigh. Among them are the timing of the arrangement and its form against its substance. The FTA also looks at how each party’s finances change, and at terms that unrelated parties would not normally agree.
What the FTA can adjust
Once the rule applies, the FTA decides which advantages to counteract or adjust. It then issues an assessment.
That assessment can allow or disallow an exemption, deduction or relief, or move it to another person. It can recharacterise a payment, so a fee may be treated as something else. It can also set aside the effect other provisions of the law would have had.
Others can be drawn in. Where another person is affected, the FTA may make compensating adjustments to that person’s tax as well.
Who carries the burden
In any proceeding about the rule, the FTA must show its determination is just and reasonable. The interest rule works the other way. There the company must show a related-party loan was not taken mainly for a tax advantage.
Records made at the time carry both cases, because the law names the manner and timing of an arrangement among the factors the FTA must consider before it acts.
How GAAR meets the specific rules
GAAR sits beside narrower anti-abuse rules in UAE corporate tax. When we review a structure, we test those specific rules first and the general rule last.
Free zone status
A Qualifying Free Zone Person keeps 0% only while it meets every condition. Arm’s length pricing and transfer pricing documentation are among them. A breach puts all income under the standard regime for that period and the next four.
Routing income through a free zone company without the substance to earn it is the sort of arrangement GAAR targets. That is why whether a free zone company is really 0% tax turns on facts more than the licence.
Transfer pricing
Deals between related parties must meet the arm’s length standard. If one does not, the FTA adjusts the price. GAAR reaches further, because it can recharacterise a payment or set aside the effect of the arrangement itself, even where the price on each invoice looks right.
Interest on related-party loans
Some related-party interest is not deductible at all. The rule covers loans that fund a dividend, a return of capital, a capital contribution or a stake in a related company. The company can show tax was not the main purpose. No advantage is deemed where the lender is taxed on that interest at 9% or more.
Small Business Relief
The ministerial decision on Small Business Relief under UAE corporate tax covers splitting. An artificial split of one business is a GAAR arrangement once combined revenue passes AED 3 million. The FTA weighs the commercial purpose. It also looks at whether the companies carry on substantially the same business, judged by the financial, economic and organisational links between them.
Have a structure reviewed before the FTA asks
A sound structure can still be hard to defend if its reasons were never written down.
We read the whole group. That means each entity and licence, the intercompany agreements and charges, where staff and decisions sit, and the reliefs each company claims.
A senior advisor tests every arrangement against the specific rules and then the two GAAR conditions. You learn which ones need changing and which need a recorded reason.
The review sits within our corporate tax and VAT advisory. Its evidence comes from bookkeeping kept to audit standard. Groups with a parent company can read our UAE holding company guide alongside it.
